Shortly after Rothbart left, Woodchip had started up a gang - known as the Death Row Ministry - in order to avenge the wrongful execution of his older brother. Seeing no problem with it at the time, Iris and Blank agreed to help Woodchip achieve his goal [of avenging his brother's death], and thus began working for him and helping him recruit new members - one of which included Iris' best friend, Sasha.
After a while, Iris had begun to notice specific changes in her old childhood friend, Woodchip. For starters, he was becoming more and more easily agitated. The littlest things would set him off. Next, she saw how power was beginning to get the better of him; how he'd do anything to achieve their goals. The final straw for her was when Woodchip ordered his goons to attack Blank after he disobeyed them, thus leaving him with those nasty scars. Although she'd not done anything to stop the unrightful assault, Iris made a plan to go and talk to Woodchip later that day.
When Iris had finally managed to muster up the courage to confront Woodchip, he was surprisingly understanding. He agreed that the assault was unjustifiable, but told her specific sacrifices must be made. Though, he did agree not to attack Blank anymore. Feeling satisfied with what she'd done, Iris went home for the night, not realizing what danger she'd put herself and her closest friend in.
Iris awoke in Woodchip's interrogation room. Dazed and confused, she tried to collect herself when she heard a scream from her right. She turned to see Sasha being attacked by some of Woodchip's goons, and, feeling a bout of rage and audacity coming on, she lunged for them and attacked. However, Woodchip's henchmen proved too strong and easily overpowered the girls, successfully managing to kill Sasha and tear off half of Iris' tail. Devastated at the loss of her best friend, Iris burst into tears... Only to be comforted by Woodchip, who'd seen the whole ordeal play out. He made it very clear to her that day; if she were to ever confront him as she'd done before, he'd make sure worse punishments would ensue.
tl;dr: Iris lost her tail after "challenging the authority" of her boss, Woodchip. He ordered his goons to kidnap her and her best friend (who was also in the gang), and while Iris fought to protect her friend, the henchmen managed to overpower both her and her friend. They killed Iris' friend and ripped off half of Iris' tail, and Woodchip made it very clear to her that if she were ever to confront him as she'd done before, worse punishments would ensue.
