The problem was that the dragons were clearly the book's dragons, not simply dragons inspired on them. The same issue happened to the sitting cats, they were literally characters from the warrior cats books. CS has no permission to use someone else's designs/characters and that's what the copyright issues were about.
Whenever an artist takes inspiration from a source material like a book series, game franchise, movie, etc. they are required to make the pets' designs as abstract as possible(like my Sonic and ghibli litters), this way we won't be crossing copyright territory by using a character design that doesn't belong to us.

What confuses me is--and I apologize if I'm off-topic; I'll get back to gushing about the birthday litter shortly--isn't copyright mainly concerned with keeping others from making money off one's intellectual property? So how does fan art disseminated as a free adopt violate copyright?
